It's only looping through the tokens owned by the user from which the tokens are being sent in the first place. The size of the game has nothing to do with how much gas that will take; just how many tokens that individual user has. Still bad practice, but it probably won't have any major impact. It does open up an attack where someone could intentionally flood a user with tokens to make their transfers fail, I suppose, but I don't understand enough about how rare or valuable the tokens are so I have no idea if that's a realistic scenario.

Just skimmed it, but no, specifically you would need many instances of Dungeons and Heroes on one address. As ERC721 tokens, each "token" is a unique entity, so in the case of that for-loop having lots of "tokens" means having lots of one kind of token. If you own a hundred dungeons then that might be a problem, but looking at the code I think players are expected to have a fairly small number of dungeons and heroes at any one time.

As for what "owning" a dungeon means, you get the house cut. The game can be imagined as a lottery of sorts, where the unlucky losers in training/challenging build up the pot for the winners. A portion of that gets skimmed for the dungeon master, which is whoever happens to own that dungeon token.
